What does the setting (radio button) During AutoArchive ... Delete expired
items (e-mail folders only) in the archive menu mean and do?

Does it delete email from the server after the aging period but keep it in
the archive *.pst file for future viewing?

An item can be set to expire on a particular date. Such items are deleted automatically by the autoarchive process, not archived, unless you change the autoarchive setting to not delete them.
