Is that particular contact folder set up as an Outlook Address Book? Go into
the properties of the folder and look at the Outlook Address Book tab.

You might want to try starting the merge from Outlook then, instead of from
Word. While in your chosen Contacts folder, click Tools | Mail Merge.
