You haven't added the Outlook Address Book Service to your profile.

Go to Start, Control Panel, and double click on Mail.  From there click on
the Email Accounts button and select View or change existing directories or
address books.  In this screen select Outlook Address Book and click Finish.
Now you can right click on Contacts and the Show this folder as an email
address book is no longer dimmed.  You can click the box to add it.
