I have 2 contacts folders (local disk and Hotmail account). When I try to
select a contacts folder for my address book both my default folder and
hotlook folder are assigned. When I try to deselect any of these folders the
check mark is "grayed out"  (on both).

Any help?

when I right click on contact folder properties, there is an option to select
the folder for the address book. However properties for both of my contact
folders are grayed out not allowing me to select or deselect the folder in
the address book. I may understand that my defauly contacts folder is
grayed-out, but why is my other folder also grayed-out?. As a result both of
my contact folder appear within my address book.

I'm sorry, but I don't understand why that's a problem.

If you want to change the default contacts list in the address book, open the address book, then choose Tools | Options in it.
