I’m trying to create and update distribution lists based on categories.
Therefore, as contacts are added/changed I would like the distribution list
to change automatically to reflect the new information. How do I go about
making this happen?

You don't. DLs cannot contain category information.
Since you're using categories, though, why do you think you need DLs. If
you want to send a message to the people in a particular category, display
your contacts in the By Category view, select the category, and click
Actions>New Message to Contact.
