The file has become currupted them. If you rename it to .old it should be
recreated. Sadly all your configured shortcuts in Outlook will be gone.

I did a search and there is no .fav file on the
computer. I will try to reload Outlook and see if that
helps?

It should be here by default;
C:\Documents and Settings\%username%\APPLICATION DATA\Microsoft\Outlook
