Outlook does not support that. You'd need to use a third party utility:

I saw your post and unfortunately, I don't have an answer to your question.
But I am hoping you have an answer to mine. You said, " I am trying to send
an email to people in my Outlook 2003 contacts list selected by category
using mail merge. This works fine."
Since you say it is working fine for you, can you tell me how you are
sending a mail merge by category? All of my contacts are set with a specific
category and I want to send a personalized email based on their category.
I appreciate any help you can offer.

Just start your mail merge from Outlook. Use the By Category view, select
the category, then merge to the selected Contacts.
