How to create and use Web Page Tab "icons"?

Some websites have their logo appear on the IE7 tab.

I'm looking for information on how to implement this on my website but I
need to know basically everything i.e. if it is an "external"  file, what
extensions are allowed and how that file is connected to the page etc..

It sounds like you are talking about favicons. Reference:
http://en.wikipedia.org/wiki/Favicon
And Google for "favicon" and you will see lots of articles about how to
create and use one.
